Risk and Return in the Portuguese Stock Market: Downside Risk approach
The return/risk relation of financial asset portfolios is traditionally represented in the mean/standard deviation domain. This investigation seeks to understand if this relation is more adequately represented in the mean/standard deviation plane or in the mean/semideviation plane, as well as the differences in the utilization of each approach. For that, the efficient frontiers were estimated and compared, with the Markowitz’s model and with the model suggested by Ballestero (2005), and the hypothesis of individual and joint normality was tested. The estimated efficient frontiers show a positive relation between returns and risk, with differences mainly in portfolios with lower risk. The tests reject the null hypothesis of normal distribution, thus suggesting that Ballestero’s model is more suitable to analyze the relation between return and risk. We see, as well, that very strict restrictions on the assets’ weights lead to portfolios with more risk and lesser returns. |
